We perceive tangible upside risks to Tupras’ FY22 net refining margin guidance of USD4.0 – 5.0/bbl. in 2022 (vs. USD5.7/bbl. in FY21). This is primarily led by 1) global refined product demand recovery remaining intact (Turkey diesel and gasoline demand close to pre Covid levels, while regional jet demand improving yet remaining below pre Covid levels), which is likely to improve over due to seasonal reasons led by “driving season†and higher air travel, 2) Reduction in Russia’s middle distillate exports to Europe could benefit Tupras in absolute profitability terms and vs. peers given its above peer average diesel yields (43% as of 2021), operating in a diesel deficit market where Tupras and STAR meets c.55%-60% of domestic demand. European diesel crack trajectory, having declined from its abnormal levels (USD45/bbl. plus) observed over the preceding week; could stabilize at a higher level vs. the Jan.-Feb. average of USD11.9/bbl. given rigidities in a potential normalization of supply, and 3) In our perception, Tupras’ FY22 guidance (announced in mid-February) already incorporating potential further increases in natural gas prices and slight tightening in its differentials. We also see room for a decline in Tupras net debt (USD0.8bn as of 4Q21, TTM net debt to EBITDA of 0.9x) in FY22, given our expectation of positive OCF and nil cash dividend distribution.
Despite a prolonged negotiation process, the possibility of the restoration of the Iran nuclear deal would be supportive for sentiment on Tupras shares, albeit from a fundamental perspective not to the levels that the Company has benefitted from historically. Tupras’ exposure to the Iranian crude, prior to the sanctions, have been substantial that has averaged at c.30% of its’ crude slate between 2010-2018, with a relatively near-term peak of c.45% in 2017. Tupras ceased crude imports from Iran as of May 2019 following the expiration of its waiver. The possibility of the resumption of crude imports from Iran could lead to a (partial) restoration of Tupras’ competitive advantage vs. most regional refiners’ given (a) proximity to Iran & lower logistic costs, (b) Tupras’ capability of processing the heavier crude from Iran (mainly due to its refinery setup), and (c) potentially relatively better payment terms (prospect of TL payment and/or longer payment terms).
Key risks to our positioning are 1) Material disruptions in the physical transportation of crude oil and end user products, 2) deterioration in demand for refined products, 3) Higher than expected energy costs, 4) State imposing restrictive measures on product pricing to curb the recent surge in domestic pump prices and 5) contraction in non-Ural crude differentials.
